Introduction

State Finance Commissions (SFCs) under Article 243I are established by the 73rd and 74th Constitutional Amendment Acts. They play a vital role in ensuring the financial autonomy and sustainability of local governments. And, their recommendations aim at fostering fiscal federalism and strengthening grassroots democracy through fiscal decentralisation.

Body

Fiscal Decentralization refers to the transfer of financial responsibilities, authority, and decision-making powers to lower tiers governments. It enables local governments to generate and utilize funds autonomously, paving the way for tailored, locally-relevant development initiatives.

Role of State Finance Commissions in Fiscal Decentralization and Local Government Empowerment

  • Resource Allocation: A primary duty of the SFCs is to recommend the sharing formula for the net proceeds of taxes, duties, tolls, and fees between the State and its Panchayats and Municipalities. Eg: 6th SFC of Tamil Nadu held that the state government should continue to devolve 10 percent of the State’s own tax revenue (SOTR) to the local bodies
  • Fiscal Autonomy: Local governments, historically dependent on higher tiers for financial sustenance, have gained more financial independence due to SFC recommendations. ExNagaland’s 3rd SFC is setting the rates of various taxes, tolls, and fees that the municipalities can levy.
  • Grants-in-aid: They play a pivotal role in recommending grants-in-aid from the Consolidated Fund of the State to local bodies. Eg: The 4th SFC of Karnataka recommended that the state government should provide performance grants to local bodies based on certain criteria, such as timely submission of accounts, audit reports, budget estimates, etc
  • Revenue Enhancement: SFCs often provide strategic directions on how local bodies can enhance their internal revenue collections, suggesting avenues like better property tax collection, levying user charges, and more.
  • Strengthening Federalism: SFCs, by recommending fair financial allocations, ensure that local governments, the third tier in India’s federal structure, are robust, reinforcing the essence of cooperative federalism.
  • Rational Distribution: SFCs meticulously assess the financial health of each local body. This ensures that funds are judiciously allocated, with a focus on regions that might be economically backward, thus preventing resource imbalances.
  • Enhanced Accountability: By mandating regular financial assessments, the SFCs instill a culture of responsibility and transparency within local bodies, ensuring that allocated funds are utilized optimally and for the intended purposes.
  • Catalyst for Reforms: The periodic reviews and recommendations by SFCs often spur local governments into action, initiating financial reforms, plugging revenue leakages, and upgrading their fiscal management practices.
  • Capacity Building: With expert committees and seasoned economists, SFCs act as mentors to local governments, helping them upgrade their financial management systems, implement best practices, and enhance their fiscal efficiency.

Ways Local Authorities can Enhance their Tax Revenue and Diversify Income Sources

  • Property Taxes: The Bruhat Bengaluru Mahanagara Palike (BBMP) stands as a beacon, leveraging digital cadastral systems and GIS mapping to pinpoint untaxed properties, thus amplifying tax collections. Such technology-driven initiatives can revolutionise property valuations and compliance.
  • User Charges: Progressive pricing mechanisms have proven effective in cities like Chennai, where escalating water consumption rates correspond to increased tariffs. This not only fosters conservation but also optimally boosts revenue.
  • Local Body Bonds: Pune Municipal Corporation set a benchmark by floating municipal bonds in 2017 and subsequently ventured into green bonds. Such instruments attract investors focused on sustainable projects and can be a lucrative source of funds.
  • Public-Private Partnerships (PPPs): The Kochi Metro’s alliance with private sectors to launch ‘Water Metro’ services is a stellar instance of PPPs extending beyond infrastructure, showcasing how collaborations can enhance urban experiences while generating revenue.
  • Better Compliance: Bengaluru’s revenue department’s deployment of AI and analytics to spotlight tax defaulters has witnessed a marked upswing in compliance and collection. Integrating advanced technologies can streamline processes and bolster revenues.
  • Land Leasing: Delhi’s innovative move to lease rooftops of government edifices for solar power projects brings in revenue and simultaneously augments renewable energy infrastructure. Such out-of-the-box strategies can be replicated across cities.
  • Tourism and Cultural Initiatives: The success of Kolkata’s ‘Heritage Walk’ and Amritsar’s ‘Heritage Street’ near the iconic Golden Temple exemplifies how experiential tourism can pull in tourists while simultaneously invigorating local enterprises.
  • Green Taxes: A laudable step towards both environment conservation and revenue generation was New Delhi’s launch of the ‘Environment Compensation Charge’ (ECC) for commercial vehicles, addressing pollution concerns while filling the coffers.
  • Parking Fees: Mumbai’s ‘Pay and Park’ initiative offers a glimpse into the future of parking. By introducing digital payments and dynamic pricing, it not only enhances user experience but also maximises revenue collection.
  • Advertisements: The strategy of the Delhi Metro Rail Corporation (DMRC) to monetize spaces within and proximate to metro stations for digital advertisements underscores how innovative advertising paradigms can considerably spike revenues.

Conclusion

The State Finance Commissions, with their critical role in shaping fiscal decentralisation, are pivotal to India’s democratic setup. Going ahead, by melding traditional revenue avenues with modern, technology-driven strategies, local bodies can not only ensure their fiscal health but also uplift the quality of services and infrastructure for their constituents.
