MDR on UPI Transactions: Digital Payments & Ecosystem Sustainability

GS III: Indian Economy and issues relating to planning, mobilization of resources, growth, development, and employment.

Context: The debate over Merchant Discount Rate (MDR) on Unified Payments Interface (UPI) transactions highlights the challenge of balancing affordable digital payments with the financial sustainability of India’s digital payment ecosystem.

Understanding MDR and UPI

  • Merchant Discount Rate (MDR): A fee charged on certain digital transactions for processing payments through the payment ecosystem, with the amount distributed among relevant participants.
  • Payment Infrastructure: MDR compensates participants involved in processing and settling digital transactions and can function as a cost of maintaining payment infrastructure.
  • NPCI: The National Payments Corporation of India (NPCI) operates key retail-payment infrastructure and developed UPI in collaboration with the banking ecosystem.
  • UPI: UPI enables instant bank-to-bank payments through interoperable digital platforms and has become a major component of India’s retail-payment system.

Proposed MDR Structure and Differential Treatment

  • Transaction Threshold: The proposed framework envisages MDR on specified merchant transactions above a prescribed threshold, rather than on all UPI payments.
  • Person-to-Person Payments: Ordinary transfers between individuals would remain outside the merchant-payment MDR framework.
  • Small Merchants: Transactions involving eligible small merchants below a specified turnover threshold may receive exemptions.
  • Essential Sectors: Transactions involving sectors such as essential goods and medicines may be subject to separate or concessional MDR arrangements.

Concerns with Differential MDR

  • Compliance Burden: Multiple thresholds and sector-specific rates can increase compliance complexity, particularly for small businesses.
  • Monitoring: Implementing turnover-based exemptions requires effective real-time or periodic monitoring mechanisms.
  • Cash Substitution: If compliance costs or payment charges become significant, some small merchants may prefer cash transactions, potentially slowing digital-payment adoption.
  • Price Pass-Through: Even where merchants are formally prohibited from passing MDR directly to consumers, businesses may attempt to recover higher transaction costs through broader pricing decisions.

Economic Significance of UPI

  • Financial Inclusion: UPI lowers transaction barriers and enables individuals and small businesses to participate in the formal digital economy.
  • Lower Transaction Costs: Interoperability and instant settlement reduce dependence on cash-handling infrastructure.
  • Formalisation: Digital payment trails can support greater economic formalisation, tax compliance and access to financial services.
  • Public Digital Infrastructure: UPI demonstrates the potential of Digital Public Infrastructure (DPI) to provide large-scale payment connectivity.

The Sustainability Challenge

  • Infrastructure Costs: A large-scale payment system requires continuous investment in technology, cybersecurity, fraud prevention and settlement infrastructure.
  • Zero-MDR Model: Keeping UPI transactions free for users can encourage adoption but raises questions about how ecosystem participants should be compensated.
  • Revenue Distribution: Any MDR framework must consider how revenues and costs are distributed among banks, payment service providers, networks and other participants.
  • Public Interest: Pricing mechanisms should preserve affordability, competition and universal access while ensuring long-term sustainability.

Way Forward

  • Simple Structure: Keep MDR slabs and exemptions transparent and easy for merchants to understand.
  • Targeted Support: Protect small merchants and low-value transactions without creating excessive administrative complexity.
  • Transparent Pricing: Clearly communicate who bears transaction costs and how the collected MDR is distributed.
  • Digital Incentives: Continue targeted incentives for digital-payment adoption where market-based revenues are insufficient.
  • Monitoring Mechanism: Establish robust systems to monitor merchant turnover, compliance and the impact of MDR on consumer prices and cash usage.

Conclusion

UPI has become a critical component of India’s digital public infrastructure. The policy challenge is to maintain its affordability and inclusiveness while creating a sustainable economic model for the payment ecosystem.
