US Federal Reserve Rate Hike: Inflation, Interest Rates & Impact on India

Context: Recently, the US Federal Reserve raised the federal funds rate by 25 basis points (bps) to 3.75–4%, its first rate hike since 2023.

  • The move reflects persistent inflation despite resilient economic activity and has renewed attention on the likely monetary-policy response of the Reserve Bank of India (RBI).

  • Federal Funds Rate: The Federal Open Market Committee (FOMC) unanimously raised the target range by 25 bps to 3.75–4%.

Global Shift Towards Higher Interest Rates:

The Fed’s decision comes amid similar moves by other major central banks.

  • UAE and Bahrain: Raised key rates by 25 bps.
  • European Central Bank (ECB): Raised rates by 25 bps, citing persistent price pressures.
  • Bank of Japan (BoJ): Expected to raise rates amid concerns over inflation and higher import costs.

  • Inflation Concern: The Fed noted that inflation remains elevated and seeks a return towards its 2% inflation target.
  • Economic Resilience: Domestic spending, productivity, capital investment and employment remained relatively strong, providing room for monetary tightening.
  • Further Tightening: The latest projections indicate the possibility of another rate hike in 2026, followed by a period of broadly stable rates.

Why do Central Banks raise Interest Rates?

  • Inflation Control: Higher interest rates increase borrowing costs and moderate consumption and investment, reducing demand-side inflationary pressure.
  • Currency Stability: Higher domestic yields can support capital inflows and reduce pressure on the domestic currency, although exchange rates depend on several factors.
  • Inflation Expectations: Tight monetary policy can help anchor inflation expectations and strengthen central-bank credibility.
  • Financial Stability: Excessively loose monetary conditions can contribute to asset-price and credit imbalances.

RBI’s Inflation-Targeting Framework

  • Flexible Inflation Targeting (FIT): Under the RBI Act framework, the primary objective is price stability while keeping growth in mind.Inflation Target: The Consumer Price Index (CPI) inflation target is 4%, with a tolerance band of 2–6%.
  • Monetary Policy Committee (MPC): The MPC determines the policy repo rate and other monetary-policy measures to influence inflation and economic activity.
  • Repo Rate: It is the rate at which the RBI lends short-term funds to banks against eligible securities; changes influence borrowing costs, credit demand and liquidity conditions.

Why a US Rate Hike Matters for India: (UPSC CSE Prelims 2021)

  • Capital Flows: Higher US yields can make US assets relatively attractive, potentially causing capital outflows from emerging markets.
  • Rupee Pressure: Capital outflows may put depreciation pressure on the rupee, increasing the domestic cost of imported goods.
  • Imported Inflation: A weaker rupee can amplify inflation arising from crude oil and other imported commodities.
  • Bond Markets: Higher global yields can influence Indian government bond yields and domestic financial conditions.
