Context: The yield on the 30-year US Treasury bond has reached its highest level in around 25 years. 

  • Yields have been rising across both short-term and long-term maturities, indicating a broader increase in borrowing costs.

About US Treasury Bonds

  • US Treasury bonds are debt securities issued by the US Government to borrow money from investors.
  • Government Obligation: The government promises to pay interest and repay the principal amount according to the terms of the bond.
  • Different Maturities: The US Treasury borrows through securities with different maturities, ranging from short-term Treasury bills to long-term Treasury bonds.
  • 30-Year Treasury Bond: It represents borrowing by the US Government for a 30-year period.

About Bond Yield

  • Bond yield refers to the return an investor earns on a bond relative to its market price.
  • Coupon: The coupon is the fixed interest payment specified when the bond is issued.
  • Secondary Market: After issuance, bonds can be bought and sold in the secondary market.
  • Yield Determination: Changes in the market price of a bond affect the yield that a new investor can earn.
  • Inverse Relationship: Bond prices and yields generally move in opposite directions.
    • Example: A $100 bond paying a $10 annual coupon provides a 10% current yield.
    • If its market price falls to $80 while the $10 coupon remains unchanged, the current yield becomes 12.5%.
    • Thus, falling bond prices lead to rising yields.

Why Do Bond Yields Rise?

  • Inflation Expectations: Higher inflation reduces the purchasing power of future interest and principal payments. Investors may therefore demand higher yields.
  • Higher Government Borrowing: Increased government borrowing can increase the supply of bonds in the market. If demand does not rise proportionately, bond prices can fall and yields can rise.
  • Expectations Of Higher Interest Rates: Expectations of tighter monetary policy can push market yields higher.
  • Term Premium: Investors may demand additional compensation for holding long-term bonds because of uncertainty over future inflation, interest rates and economic conditions.
  • Bond Price-Yield Relationship: When investors sell existing bonds, their market prices fall while their fixed coupons remain unchanged, causing their yields to rise.

What Happens When US Treasury Yields Rise?

  • Higher US Government Borrowing Costs: Higher yields increase the cost of issuing new debt, raising the government’s interest burden over time.
  • Higher Global Borrowing Costs: US Treasury yields act as an important global benchmark. Higher US yields can raise borrowing costs for governments and businesses elsewhere.
  • Tighter Financial Conditions: Higher interest rates can increase debt-servicing costs and make credit more expensive.
  • Impact On Economic Activity: Higher borrowing costs can discourage investment and consumption, potentially slowing economic activity

  • Capital Flows: Higher US yields can make US financial assets relatively more attractive, potentially reducing capital flows towards emerging markets such as India.
  • Borrowing Costs: Higher US yields can increase the global cost of capital, making external borrowing more expensive for Indian businesses and other borrowers.
